I had this very same issue - this is finally what worked for me:

"If you have any web content on your desktop, transparency won't work.
To check for web content: Display Properties>Desktop>Customize
Desktop>Web - make sure all checkboxes are clear"

somehow I had checked a webpage to show on my desktop -

Unclick Highlight newly installed programs
OK
Apply
OK

Right-click a blank area on the desktop, and then click Properties.
Click on the Desktop tab, click Customize Desktop.
On the Web tab, uncheck any of the selections available
Click OK
On the Display properties window, Click Apply and Ok

i had the same problem..huhu..how do de-highlight the icons..when i click icon at desktop,all icons seem to be highlight..so..what to do?i also using windows xp. my internet browser also in safe mode. and my mouse..cannot be scroll up and down like usual..i had to click and scroll down with my hand..cannot use the ball or circle thing.huu..i seem i had the same prob with laura.. and i also try all your suggestion..but it not fixed it at all.help..~~

right click the desktop, click desktop, go to the web tab, there will be a list of active icons on from your desktop... delete either the one you just linked or all except your current home page. problem should be fixed.
